Understanding rental income coverage

DSCR means debt service coverage ratio. It compares the rental income used in a financing assessment with the debt payment included in that assessment. Ask which income figure and payment components a provider uses before comparing proposals. A lender’s qualifying calculation may differ from the cash flow you actually receive after maintenance, management, vacancy, and repairs.

Lease and rent documentation

A current lease documents agreed rent, while a market rent assessment estimates what comparable properties may support. Review the tenant’s payment history, lease expiration, and any concessions alongside those figures. Vacant properties require particular attention to the time needed to secure occupancy. Do not assume that an estimated rent will be collected immediately after closing.

Purchase and refinance planning

For a purchase, calculate acquisition expenses and the reserves remaining after closing. For a refinance, compare the current debt with the proposed balance, payment, and transaction costs. Cash-out proceeds can provide capital for another property while increasing the debt burden on the existing rental. Model both investments separately rather than counting the withdrawn equity as income.

Operating expenses and vacancy

Rental income must support more than a financing payment. Budget for property taxes, insurance, maintenance, management, turnover, and unexpected repairs. Test a period without rental income and a larger-than-expected repair. A property that meets a program’s income test may still require more liquidity than an investor initially anticipates.

Reviewing loan terms

Read the payment structure, amortization, maturity date, prepayment provisions, fees, and escrow arrangements together. Confirm whether changes in insurance or taxes could alter the monthly outlay. Obtain a written explanation of the costs of early payoff or refinance before relying on flexibility that the contract may not provide.
